Executive compensation: Pay inches up, metrics evolve

Although average pay for C-suite executives inched up this year, the leaders’ rate of increase slowed versus prior years’ as shareholders looked more closely at pay-for-performance.

US chemical profits have rebounded over the past five years thanks to the shale gas boom. Not only are quarterly and yearly earnings, sales, and profits up, but these increases have extended to C-suite executives and vice presidents, since the increased focus on pay-for-performance is boosting compensation.

This year’s CW survey shows that the median increase for 222 C-suite executives in 2012 and 2013 was up 6.1%—a decrease from the 19% jump in CEO pay last year. Stocks in the CW75 rose 23% in 2013. Although pay is inching up, compensation and performance are still somewhat disconnected, Alex Martin, leader/chemicals and process manufacturing sector at Korn/Ferry, says. However, this split is beginning to mend thanks to a focus on equity and changes in key metrics.

“Companies are trying to find ways to get performance and pay more tightly aligned, and option [packages] are a way to do that. Option-based packages tend to more tightly align with performance,” Martin says. “[Total compensation] also factors in performance relative to their peers. When industry is challenged, you can’t penalize everyone because of the macroeconomic factors. And, if industry is benefitting from positive economic conditions, you are paying for outperformance compared to your peer group.”

Kullman: Pay drops to just over $14 million.

Of this year’s top-10 highest-paid executives, 9 made the leaderboard last year. PolyOne CEO Stephen Newlin, who retired in May, worked his way to a top spot this year with a 17.4% year-over-year (YOY) jump in pay, to $11.4 million. Andrew Liveris, Dow Chemical chairman CEO, retains his number-one spot, with a total compensation package of $20.5 million, an 11% drop YOY. In the top 10, median total compensation dropped 7% YOY.

When looking more closely at performance, several factors played into compensation decisions this year. Compensation methodologies vary among companies, Martin says. “Beyond [share performance], companies look at Ebitda growth, cash flow, and other balance sheet issues, like working capital. In some cases, they may actually look at other measures of enterprise value,” Martin says. “The other thing they will more likely do is include the short-term bonus, which will often be driven off of other performance metrics key to company’s strategy. New products introduced or innovation-related metrics also contribute to the bonus. [Operation metrics] could be acquisition related, which is less common, but other operation metrics like a subset of working capital—and inventory if strong—could be tied to a short-term bonus.”

For example, Eastman Chemical indicates that CEO Mark Costa and COO Ronald Lindsay helped develop the product portfolio for the company’s additives and functional products and advanced materials business—increasing compensation. Dow also mentions new product introduction and innovation as potential performance criteria for compensation in its most recent proxy. 3M and DuPont also cite innovation and R&D as compensation metrics in recent proxies.

Company boards and shareholders are becoming more involved as well, Martin says. “Activists, shareholders, and hedge funds [are more active] in board dynamics through proxies. The greater impact, in the short term, is pressure on the underperformers and, in some cases, pressuring underperformers out.”

However, it is hard to tell if this influence is directly impacting CEO turnover, Martin says. Boards are more focused on either what the shareholders are advocating or anticipating that and preemptively taking action.

Profitability is better, so variable parts of compensation, short-term bonuses, and long-term incentives are worth more. However, while current executives are further compensated, the bench for talent is becoming thinner as the baby boomer–era retires and the gap widens between young adults and those with the breadth of experience for an executive role.

Companies also say they are changing their recruitment strategies for new hires.

“There’s no question the talent bench is pretty thin, so the market is very competitive for high-level executives and some retirements have been delayed because of these issues,” Martin says. Several companies are changing their strategies in order to mitigate the gap in talent issues, including more aggressive employer branding.

“What companies are looking at is delaying retirement, how to identify talent, and accelerate talent development. Companies get involved by identifying who has potential and recruiting them earlier in their career than they normally would have,” Martin says. “They are changing recruitment strategies in that some [companies] are willing to look more broadly than just within the industry.”

Chemical industry employment is growing in the United States, which will drive talent and compensation, Martin says. “We as an industry are just starting to explore how attractive we are from the outside and who are qualified to be in [leadership] roles—and that question is still unanswered. The other side of that is the word chemicals still has an image issue outside the industry, and that’s an opportunity we need to work on.”

Methodology

CW has taken the compensation figures as reported in proxies or other public documents, as calculated by the companies to meet SEC requirements in the US rules for executive pay have been subject to the agency’s significantly enhanced disclosure requirements adopted in July 2006.CW’s tables list salary, bonus, stock awards, option awards, nonequity incentive plan compensation, change in pension value and nonqualified deferred compensation, all other compensation, total compensation, and the year-on-year percentage change in total compensation. CW’s data has been taken from each company’s summary compensation table, which sets out the total compensation paid to a company’s CEO, CFO, and three other most highly compensated executive officers.Firms must disclose a dollar value for all stock-based awards, including stock and stock options, measured at grant date fair value. As a result, CW no longer includes the net value of options realized during a given year in the total compensation figures and uses the reported dollar value of stock-based awards given during the year, as reported to SEC.
